What exactly does this do?

You can't target anything - it's just the blips on radar (but they aren't fuzzy). Plus, ships disappear from radar when they go out of range (default 10 km - modifiable with a sexp).

I suppose the "primitive sensors" flag exists for TVWP?

First chapter is the Unification war. It was way before FS1. So, yeah, think of what was around before the GTA and before the Apollo... ;)

They're about 10 giant leaps back compared to FS2 fighters.

Giant doesn't begin to describe it. It's before the Amun, for Pete's sake...

Oh come on, the Amun isn't all that crappy. The newer Osiris is much worse.

Most FS ships are a step back compared to today's fighters, even the FS2 ones. TVWP ships just have to be a bigger step back than the newer FS ships ;)
